# Cost Segregation in 2026: Could Your Building Deliver Tax Deductions Sooner?

### Cost Segregation in 2026: Could Your Building Deliver Tax Deductions Sooner?

Buying or improving a rental property or commercial building can tie up a substantial amount of cash. But not every part of that investment necessarily has to be depreciated over the same long period.

Cost segregation identifies qualifying assets within a real estate investment that can be depreciated faster than the building itself. For some property owners, that means earlier tax deductions and more cash available for operations, improvements, or other priorities.

The opportunity deserves a closer look in 2026, especially with 100% federal bonus depreciation available for eligible property. The important question, however, is not just how large a deduction a study can produce. It is how much usable tax benefit that deduction creates for your particular situation.

- #### What is cost segregation?

Under the general federal depreciation system, residential rental buildings are usually depreciated over 27.5 years, while nonresidential buildings are generally depreciated over 39 years. Land itself is not depreciable.

A cost segregation study analyzes purchase or construction costs and separates qualifying personal property and land improvements from the building. Depending on the asset and its use, some costs may qualify for 5-, 7-, or 15-year recovery periods instead.

**Potential examples include:**
→ Appliances, furniture, and certain removable carpeting.
→ Equipment-specific electrical or plumbing installations.
→ Certain parking lots, fences, landscaping, and other land improvements.
→ Qualifying interior improvements to nonresidential buildings.

Classification is not automatic. General building systems and structural components do not become short-life property simply because they appear on a separate invoice. A supportable study must explain both the classification and the cost assigned to each asset.

#### Why Consider It in 2026?

Current federal law generally provides 100% bonus depreciation for eligible property acquired after January 19, 2025, and placed in service. Qualifying shorter-life assets from a cost segregation study may be eligible; the ordinary residential or commercial building is not immediately deductible merely because a study is performed. For purchased property, review when a written binding acquisition contract took effect—not just the 2026 closing date. Prior ownership or use, other eligibility rules, and applicable elections can also change the result.

💡**An illustration, not an expected study result**: Assume a buyer purchases a residential rental property in 2026 for $1 million. Assume the purchase and the assets identified by the study meet the requirements for 100% federal bonus depreciation, including the rules that apply to purchases of used property.. Assume supported values allocate $200,000 to land, leaving $800,000 of depreciable basis. Further assume a property-specific study supports $100,000 of qualifying five-year personal property and $60,000 of qualifying 15-year land improvements. That is $160,000 of assumed shorter-life assets; assume the remaining $640,000 is properly classified as residential rental building property and that there are no other separately classified assets. These amounts are illustrative allocations, not a percentage a study is expected to produce.

If all $160,000 also meets the bonus-depreciation requirements and no applicable election or exclusion prevents the deduction, it could generate a $160,000 federal bonus-depreciation deduction for 2026. The $640,000 building basis would generally be recovered over the applicable building period. The $160,000 is a deduction, not a refund; whether it produces a current tax saving depends on the owner's income and loss limitations.

#### Renovations May Present a Separate Opportunity

Certain improvements made by the taxpayer to the interior of an existing nonresidential building may qualify as qualified improvement property, or QIP. Under the general depreciation system, QIP has a 15-year recovery period and may qualify for bonus depreciation.

The improvement must be placed in service after the building was first placed in service. Building enlargements, elevators or escalators, and the internal structural framework are excluded from QIP.

Purchasing a building with an existing finished interior does not, by itself, turn that interior into the buyer's QIP. The facts and the nature of the expenditures matter.

#### Already Own the Property? A Review May Still Help

Cost segregation is not limited to newly purchased buildings. A study may identify missed depreciation opportunities in property placed in service in an earlier year.

Depending on the facts and prior reporting, correcting depreciation may involve an amended return or an accounting method change, often using Form 3115 and a catch-up adjustment. The correct procedure needs to be determined before filing.

A study performed in 2026 also does not automatically make older assets eligible for today's 100% bonus depreciation rules. The original acquisition and placed-in-service dates remain important.

#### The Checks That Matter Before Ordering a Study

An accelerated deduction is useful only when it fits the owner's broader tax picture. Before proceeding, review:

- - **• Whether the deduction is usable now.** Passive activity, at-risk, basis, and other loss limitations can delay the benefit, particularly for rental owners. A rental loss generally cannot automatically offset wages or unrelated business income.
    - **• Study costs and documentation.** Expected tax benefits should justify the study and related tax preparation costs. Keep closing statements, construction records, invoices, and existing depreciation schedules.
    - **• The expected holding period.** Accelerating depreciation reduces future deductions and may increase depreciation recapture or taxable gain when assets are sold.
    - **• Other depreciation rules and elections.** Alternative depreciation system requirements and prior elections can affect recovery periods and bonus depreciation eligibility.

Cost segregation generally changes the timing of cost recovery rather than creating additional depreciable cost. Earlier deductions can be valuable, but a larger first-year write-off is not automatically the best overall result.

#### Maryland Owners: Model the State Result Separately

Maryland generally does not follow federal Section 168(k) bonus depreciation for nonmanufacturing taxpayers. State adjustments and separate depreciation tracking may therefore be necessary, commonly using Form 500DM. Certain qualifying manufacturing entities have different treatment.

A federal cost segregation benefit should not be presented as an equal Maryland benefit. Likewise, a federal asset classification does not automatically reduce local real property taxes or establish a sales tax exemption. Those questions depend on the applicable state and local rules.

#### A Practical Year-End Step

If you purchased, constructed, or substantially improved business or rental property, gather the closing statement, improvement invoices, placed-in-service dates, and depreciation schedules before your year-end planning meeting.

For a calendar-year taxpayer seeking a 2026 deduction on newly acquired assets, those assets generally must be ready and available for their intended use by December 31, 2026. Ordering equipment, paying a deposit, or closing on a building is not necessarily enough.
